Worked example

$18,000 of tips on $56,000 of income is deducted in full, and saves $2,160 — 12% of it, because that is the band the deduction comes out of. The other 88% of the "tax-free" tips was never income tax in the first place, and $1,377 of social security and Medicare is still charged on them.

How to work it out yourself

  1. 1.Enter the tips that appear on your W-2, 1099 or Form 4137. Cash and charged tips both count, and so does a share from a tip pool. An automatic service charge on a large party is not a tip — it is wages, and it does not qualify.
  2. 2.Enter your adjusted gross income including the tips. Above $150,000 — $300,000 filing jointly — the deduction falls by $100 for every full $1,000 of income, so it is gone entirely by $400,000.
  3. 3.Read the saving, not the deduction. A deduction is worth your marginal rate: $25,000 deducted in the 12% band is $3,000, not $25,000.
  4. 4.Check your occupation is on the IRS list of those that customarily received tips before 31 December 2024, and that your employer is not a specified service trade or business — a tipped employee of one cannot claim it.

Questions people actually ask

Does "no tax on tips" mean tips are tax free?
No. It is a deduction from taxable income, capped at $25,000, and it removes only federal income tax. Social security and Medicare are still charged on every tipped dollar at 7.65%, the tips still appear on your W-2, and state income tax still applies in the forty-one states that have one. On $18,000 of tips in the 12% band the deduction is worth $2,160 while FICA takes $1,377 regardless.
How long does the tip deduction last?
Tax years 2025 through 2028. Section 224(g) terminates it for any year beginning after 31 December 2028, so unless Congress extends it, 2029 tips are taxed as they were before.
Which tips qualify?
Cash and charged tips paid voluntarily, in an occupation that customarily and regularly received tips on or before 31 December 2024, and reported on a W-2, 1099 or Form 4137. A payment does not qualify if it is negotiated, if non-payment has consequences — which excludes an automatic service charge — or if the business is a specified service trade or business under section 199A, which sweeps in an employee whose employer is one.
Do I have to itemise to claim it?
No. It is available whether you itemise or take the standard deduction, and it comes off on top of the standard deduction rather than instead of it. You do need a social security number on the return, and if you are married you must file jointly.
